The Top Reasons Traders Lose Money

July 9th, 2009

Making money through buying and selling stocks or other liquid assets is not particularly difficult. The reason that most people never make any money is that they overlook the root cause of the problem. While most people try to find a secret that is guaranteed to make them money, they ignore the single most important part of any trading system: human psychology.

money

To put it simply, our own psychology is our greatest enemy when it comes to trading in the markets. We make decisions based on our emotions, which are generally the worst possible decision we can make. This leads to common losing decisions during trading. When we are in making money in a position, we want to sell to lock in profit. When we are in a losing position, we want to wait until the stock comes back. This is a strategy for losing money.

So why do most people do this?

Can Automated Trading Replace Financial Advisors?

July 1st, 2009

Traditionally, most people who had any money to invest relied on financial advisors to help them. Or, more accurately, they bought the financial products that their advisor was selling, and thought about investing as little as possible. The result has been a population of Americans who have no idea how to invest and believe that investing is too difficult for them to understand.

It was quite easy for the financial advisor to sell mutual funds to their clients because their clients didn’t know anything. They trusted that the advisor had their best interests in mind, and that they would have a bright financial future. Nothing could be further from the truth.

Abundance or Frugality: Which is Better?

June 10th, 2009

frugalityThere have been some trends in the last few years that are really fascinating. One big one is the book and movie The Secret. The idea that we can create anything we want is becoming more and more popular. In addition, the concept that money and everything else we could ever want is available in infinite abundance is very appealing.

Another trend that is very prominent in blogs is the practice of frugality and living below our means. For many of the blogs I read, it seems that the most popular posts are about how to save money. Here’s a recent one that was very well read about how to make your own laundry detergent. The cost savings? If you do 1 load a week, 16 cents. That begs an important question:

Is 16 cents really going to make a difference in anyone’s life?

Automated Trading and Risk Management

June 9th, 2009

To make money in they markets, do you have to accurately predict which way the market is going to go?

Most people would answer yes, but in fact the answer is no. You do not need to consistently predict which way it goes to make money.

How is this possible? It’s possible because the factors that lead to financial success through trading are well known and largely ignored. These factors are:

  • A system with written rules
  • Risk management
  • Proper position sizing

Since Automated Trading is done through rules, the first requirement is met. What about risk management?

Why Most Trading Advice is Useless

June 1st, 2009

As I mentioned in a previous post, finding good financial advice is a big challenge. And, it’s probably just as hard to find good trading advice. Most people trade based on tips passed on from their friends or that they find on the internet. This is probably the worst kind of trading advice you can find.

But even better trading advice, such as analysis of technical indicators is only marginally useful. This is because trading advice can only be used effectively under the right conditions. It takes more skills than the ability to read technical indicators to become a successful trader.

Imagine a finely tuned Porsche. It’s all tuned up, and running well. The tires are set to the right air pressure, there is gas in the tank, and the brakes lines have been bled. It’s even washed and shining in the morning sunlight. What happens if you take someone who has never driven a car and put them behind the wheel?

These include flying cars, elimination of the use of fossil fuels, ending hunger and reducing human suffering throughout the world. Besides all that, we believe it will allow Automated Trading to become a dominant income paradigm.

Accelerating Technology

Epitomized by Moore’s law, accelerating technology is the idea that computers are getting more and more powerful and cheaper at the same time. In fact, the rate at which they are improving is increasing. The technical term for this observation is double exponential. The simple explanation is that every year you can buy more computer power for less money, and this phenomenon will accelerate.

How will accelerating technology change the world?

Automated Trading and the Internet

May 19th, 2009

It could be argued that the Artificial Intelligence advances of the last 10 years are the most powerful force to make Automated Trading real. And that’s probably true. But there is one more trend that has supported Automated Trading in a big way: the Internet.

Why is the internet integral to Automated Trading? Because it allows everyone to benefit from it. Currently Automated Trading systems are being used by hedge fund managers. These systems can produce outstanding returns, but the problem is that most hedge funds are restricted to accredited investors. That means that the average American making $40,000 a year cannot invest in them.
